Since 1998, we have grown the business from a company with a little more than seven million subscribers to the current customer base of over 26 million clients, considering the 14.9 million of fixed lines in service, 10.3 million wireless subscribers, 805 thousand broadband clients, besides 130 thousand subscribers of Oi Internet, our Internet service provider, launched at the beginning of 2005. Our operating subsidiaries, even when facing highly competitive markets, managed to achieve leadership in most services they offered. Within only three years from the startup, Oi, our GSM operator, reached leadership with more than 26% of market share in its service area. Velox, our broadband Internet access, and our long distance services, have also a significant market share in their service area. Since 2003, Telemar has developed and implemented an integration strategy, being the first company to integrate its platforms, providing bundle products and services, which combine fixed lines, mobile, public phones, broadband, long-distance and Internet service provider, to fully attend, with a segmented offer, the demand of the market for telecom services. The strategy being implemented by management has shown its results, setting a solid foundation for new qualitative and operational improvements. Based on a sound balance sheet, a strong sense of innovation and a high operational efficiency, carried out by a highly qualified group of employees, fully committed to the development of the Company. The discussions that took place during the year with the regulatory agency, Anatel, were exhaustive, however, always seeking convergence of interests. Nevertheless, in opposition to the original contract signed upon privatization, in 1998, the authorities imposed new conditions without the assessment of the impacts to the maintenance of the financial and economic equilibrium of the concession. The agreement was executed in respect to our clients and the society. However, we have formalized our disagreement related to the last-minute changes, thus preserving the Company’s right to future claims. We stated our opposition regarding two of the new universalization obligations, imposed to the Company. These new obligations go against the conditions established in the original contract, with required the identification the source of funds needed to finance these projects, which were: (a) the PST – Telecommunication Service Centers, established to enable Internet public access and, (b) the AICE – Special Class Individual Access, destined to residential clients, with a monthly subscription fee 40% lower than the basic plan, both generating potential loss for the Company. Since 2001, Brazilian telecommunication companies have collected, for the Telecommunication Universalization Service Fund (FUST), the value corresponding to 1% of the net revenue generated by the services object of the concession. The amount collected by the FUST already exceeds R$4 billion, without having had any kind of investment in the main objective of its institution. We understand that the new conditions of universalization – PST and AICE – should be financed with the resources from FUST. These contractual obligations represented, in our view, a double charge for the companies with regard to the same purpose. The conversion of the measurement system of local calls – from pulse to minute – and the adoption of a new index to readjust the service rates, based on an average of inflation indexes, were changes expected by Telemar management, as they aim to increase transparency for the clients. In 2005, Telemar registered important advances in its business strategy, establishing the management model, based on its main asset, people, and focused on the quality of services provided, on the innovation and creativity of its technical staff, also increasing considerably, its performance in the social area. The social responsibility programs deserved our special attention once again. We have implemented several projects through Instituto Telemar, especially those related to the Programa Comunidade Digital Telemar (Telemar Digital Community Program) with the establishment of several partnerships with the Ministry of Communications, state and municipal administrations. We have reached the figure of 1,877 public schools with broadband Internet access, providing connection to computers, training teachers and benefiting more than two million public school students directly. Our strategy for next year is focused on the provision of services to our clients with innovative offers and bundle products, including the integration of fixed, mobile and payphone platforms. We shall continue to improve the operational synergy and efficiency, avoiding irrational promotions and focusing on the profitability of our assets. Among the main achievements in 2005, we emphasize the continuous expansion in mobile subscribers, reaching leadership with more than 26% of market share in our region; the growth of Velox, our broadband access service to the Internet; and the launch of our Internet service provider, Oi Internet. Based on a consolidated gross revenue of R$24 billion in 2005, the Company collected, as taxes, rates and other contributions, the amount of R$7 billion, representing 44% of the consolidated net revenue (42% in 2004 and 37% in 2003), or more than three times the investments made throughout the year. For the first time in seven years, our net income for the year exceeded one billion reais (R$1 billion). Such figure, however, still reveals itself modest and insufficient, if we consider the total capex made and the funds invested by the shareholders. TELECOMMUNICATION INDUSTRY The Brazilian telephony platform reached 125 million accesses at the end of 2005 (105 million in 2004), with 39 million fixed lines in service and 86 million mobile subscribers. The fixed line platform is available in all locations with more than 100 inhabitants, showing absolute success of the universalization goals established in 1998. Due to the modest performance of the Brazilian economy, the fixed lines in service remained stable in the last five years, a similar phenomenon that is happening in countries with the same available per capita income. The Brazilian wireless market increased by 31% in 2005, with more than 20 million net additions, becoming the fifth largest on a global scale. This performance is the reflection of the calling party pay-system, which enabled the enormous expansion of the prepaid plans in Brazil; the marketing campaigns implemented by the telecom companies; the offer of alternative plans; and, mainly, the high subsidies in the purchase of handsets offered by the companies. This expansion was indirectly financed by the high interconnection fees paid by the line companies to the mobile companies to complete calls originated on the fixed line networks and terminated in the mobile networks. In mobile telephony, the competition among the companies, sometimes irrational, increased once again the average penetration all over the country, reaching 47% (37% in 2004). However, the regional income differences reveal the different penetration in each of the country’s states. Indeed, whereas Brasília already exceeded 115% penetration (100% in 2004), penetration in the state of Maranhão is still around 18% (14% in 2004). FINANCIAL AND ECONOMIC PERFORMANCE In 2005, the consolidated gross revenue reached R$23,686 million (+7%). Mobile services (+30%) and the data transmission (+28%), specially Velox’s (+74%), contributed for this performance. Indeed, mobile and data increased their share of consolidated revenue to 12% in 2005 (10% in 2004), and to 9% (7% in 2004), respectively. Excluding taxes and other deductions, the consolidated net revenue amounted to R$16,747 million, growing 6% in the year. In spite of the efforts to reduce the amount of gross debt (-R$2,160 million) and net debt (-R$459 million), the high interests rates in Brazil during 2005 led to slightly lower net financial expenses (R$1,616 million) than in the previous year (R$1,641 million). During 2005, Telemar improved its client relationship program. According to the indicators of the Anatel (the National Telecommunications Agency) General Program of Quality Targets, in December Telemar obtained 95% satisfaction for service, repairs, accounts, traffic, change of address and network modernization. Respecting Clients Telemar’s investments in the area of client relationships have reached R$18 million. These investments have been aimed at creating and improving service platforms, and include educational projects for communities with low Human Development Indices (HDI). Among these projects the following deserve mention: Telemar Express – A mobile service provided in distant localities outside the large urban centers. It consists of a complete service structure that allows clients to resolve their doubts and to request all the products and services offered by Telemar, which can be immediately implemented. In 2005 the Telemar Express visited 135 different locations and benefited around 15,000 clients throughout Brazil, requiring an investment of around R$675,000. Hello Telemar – A mobile educational talk that brings to communities in the 16 states where Telemar operates hints on the economic and rational use of the telephone, as well as providing advice about specific services for the local population. It teaches people how to make long distance (DDD) calls, the times when calls are cheaper, and how to spend less on Internet usage. In 2005 Hello Telemar visited 370 different communities, benefiting around 24,000 clients throughout Brazil, requiring an investment of around R$185,000. Personal Service – During 2005, Telemar set up personal service points in 100% of the municipalities in its concession area. In total there are 3,184 personal service points, of which 74% are covered by the partnership with the Brazilian Post Office, other partners account for 23% and Telemar’s own stores for the other 3%. These personal service points have given the Company a voice in the most far flung locations in the country, facilitating the use of services such as the issuing of a second copy of the telephone bill; contesting debits; requesting repairs; reestablishing access, correcting addresses and other data. As well as the above, respect for the consumer has led the Telemar group to develop various relationship programs with clients and with its internal public: :: A Heart Beats Here – A campaign against robotization making language more flexible and disseminating a new service culture with cordiality, naturalness and focus on solutions; :: Client committees – Visit the Call Center to clarify any possible doubts; :: Alteration of internal processes – Aiming at resolving problems with the first attendant spoken to, thereby reducing the need to transfer calls to other attendants; :: Intelligent Call Rooting – Brazilian Association of Telemarketing Prize for Contax; :: Quality Committee – Coordinators, monitors, supervisors and operators evaluate service on a daily basis, discussing client satisfaction. The Telemar Group is present both in large cities and far flung regions, providing technical support and digital inclusion programs, sponsoring the restoration of public heritage, participating in cultural heritage initiatives and publicizing our tourist attractions through our popular telephone cards. In cooperation with other telecommunications companies, through their representative associations, it interacts with public authorities to encourage the use of the potential of telecommunications services combined with information technologies for public efficiency and social inclusion projects. Pioneering here and in the Antarctica – The Telemar Group extended the pioneering spirit of offering integrated telecommunications solutions to Brazil to the Comandante Ferraz Antarctic Station (EACF) on the Antarctic continent. In December 2005 a five-person team from Telemar began the connection work on the station. It is expected that from March 2006 onwards the Company will become the first Brazilian company to provide integrated voice, data, Internet and TV reception services in the Brazilian station. The program consists of the expansion of individual and collective telephone services to rural and small urban areas in the countryside of the state. While new telephone exchanges are being built, the program allows for network extensions to be made to producers in vast rural holdings, new settlements and isolated producers, thereby generating an immense capillarity in the fixed network. In 2005, some important parts of this project were completed, such as Córrego Dourado, in Vila Valério, and Montes Claros in Pancas, benefiting hundreds of families in the coconut and coffee producing regions. SCHOOL CONNECTION Because it believes that school is the most powerful instrument of social transformation, the Telemar launched in Recife the basis of what would become the first unit of the School Connection program, aimed at innovations in management, content and method. The world of work The new school will operate the whole day with advanced technology and exclusive teaching material. It will benefit secondary school students from the public school network with an innovative methodology, focusing on media education and on the training of young people for the world of the work. To implement this project, the Telemar Institute identified as ideal partners the Experimental Teaching Centers Program (Procentro) of the Department of Education and Culture of the State of Pernambuco (SEDUC), and the Institute of Co-Responsibility for Education (ICE). The School Connection is what can be called a school of the future and a building is being specially constructed for its facilities. It will consist of modules that shall allow different configurations. As well as offering an information technology laboratory, dining hall, a library, auditorium, art and science rooms, students will have access to video editing equipment and the production of radio programs and newspapers for media education. The extension of School Connection to another four teaching centers is already scheduled. These will be set up in different Brazilian capitals. For this reason, since July 2005 teachers from the public education system of Pernambuco are being training in the new methodologies of management and teaching, with the aim of creating disseminators of this program. 56 :: Balanço Social 2005 Social Report 2005 :: Telemar “NOSSA VIDA É METADE NATURAL E METADE ELETRÔNICA.
